A common problem with blocks is that the studs pull up the thread slightly and this can lead to a poor seal. The remedy is to remove all the studs and countersink the stud holes slightly using a countersink bit. At the same time you can check the block face for level using a straight edge (and engineer's blue or similar if you have some) and this should tell you if the block face is true.
Regretfully, their is another cause of water in oil which baffled me for a week or two about ten years ago when I had a similar problem and this is a crack in the block from the central stud hole which then runs down one or both of number 2 and 3 bores. In the end, I only detected the crack with a magnifying glass but not before I had gone through three or four gaskets etc.
If this is the problem, then the only remedy is lining of the block or a replacement block.
As to which way up the head gasket goes. I install mine with the edges down because that was the way my Dad told me to do it. I know others who always fit with the edges up - this, I think, may well be what Greg calls a "meaning of life question"!!
